How to Calculate PF and ESI on Salary India — Complete 2026 Guide

Your new employee, Ramesh, just joined your business. Gross salary agreed — ₹22,000 per month. On his first payday, your accountant asks you: "How much PF and ESI do we deduct?"

You know PF and ESI are statutory deductions. You know they involve percentages. But which percentage applies to which part of the salary? Does PF apply to the full ₹22,000? What about ESI — does it apply here at all? What does your business pay on top?

These are not complicated questions — but they require precise answers. A wrong calculation does not just inconvenience your employee — it creates liability with the EPFO and ESIC, attracts penalties, and can cause trust issues with your workforce.

This complete guide gives you every formula, every rule, every example, and every edge case you need to calculate PF and ESI on salary in India correctly in 2026. Whether you are calculating for the first time or verifying your existing calculations, this guide covers everything.

The PF ESI Calculation Framework — What You Need to Know Before You Calculate

Two Different Statutory Schemes With Different Rules

PF (Provident Fund) and ESI (Employee State Insurance) are two separate statutory schemes governed by different laws — the EPF Act 1952 and the ESI Act 1948 respectively. They have different:

  • Applicability thresholds (PF: 20+ employees, ESI: 10+ employees)
  • Contribution rates (PF: 12% employee + 12% employer, ESI: 0.75% employee + 3.25% employer)
  • Calculation bases (PF: Basic + DA only, ESI: Gross salary)
  • Wage ceilings (PF: ₹15,000 per month, ESI: ₹21,000 per month)

Understanding these differences is essential before starting any calculation.

The Most Important Rule That Most People Get Wrong

PF and ESI are NOT both calculated on gross salary.

This is the single most common payroll calculation error in India. Here is the critical distinction:

Scheme Calculation Base
PF Basic Salary + Dearness Allowance ONLY
ESI Gross Salary (all regular salary components)

Applying PF to gross salary will result in over-deduction. Not knowing this distinction is where most small business payroll errors originate. For a comprehensive understanding of PF ESI compliance requirements for small businesses, read our complete guide on PF ESI calculation for small business India 2026.

The Two Wage Ceilings You Must Apply

PF Wage Ceiling — ₹15,000 Per Month

PF contributions are mandatory only up to ₹15,000 of basic wages per month. For employees with basic salary above ₹15,000 — PF is calculated on ₹15,000, not on the actual higher basic salary.

ESI Wage Ceiling — ₹21,000 Per Month

ESI applies only to employees whose gross salary is ₹21,000 per month or below. Employees earning above ₹21,000 gross are not covered under ESI — no ESI deduction applies to them.

Step-by-Step PF Calculation on Salary — Complete Formula

The Four Steps to Calculate PF

Step 1 — Identify the PF Wages Component

PF wages = Basic Salary + Dearness Allowance (DA)

Do NOT include in PF calculation:

  • House Rent Allowance (HRA)
  • Conveyance Allowance
  • Special Allowance (generally — see note below)
  • Medical Allowance
  • Leave Travel Allowance
  • Any other allowances beyond Basic and DA

Important Note on Special Allowance: The Supreme Court of India's judgment in Surya Roshni Ltd. vs EPFO held that allowances paid universally to all employees that cannot be genuinely classified as "special" may be includable in PF wages. This remains a complex legal area. For practical purposes — most small businesses calculate PF on Basic + DA and should consult a labour law practitioner for their specific structure.

Step 2 — Apply the PF Wage Ceiling

If PF Wages ≤ ₹15,000 → Use actual PF wages for calculation If PF Wages > ₹15,000 → Cap at ₹15,000 for mandatory contribution

Formula: PF Calculation Base = MIN (Actual Basic + DA, ₹15,000)

Step 3 — Calculate Employee PF Contribution

Employee PF Contribution = 12% × PF Calculation Base

This 12% goes entirely to the employee's EPF account.

Step 4 — Calculate Employer PF Contribution

The employer's 12% total contribution is split into three parts:

Employer EPF Contribution = 3.67% × PF Calculation Base → Goes to employee's EPF account

Employer EPS Contribution = 8.33% × PF Calculation Base (maximum ₹1,250 per month) → Goes to Employees' Pension Scheme — not to employee's PF account

Employer EDLI Contribution = 0.50% × PF Calculation Base → Goes to Employees' Deposit Linked Insurance Scheme

Employer Admin Charges = 0.50% × PF Calculation Base → Minimum ₹500 per establishment per month

Complete PF Rate Summary

Contribution Who Pays Rate Basis Destination
Employee EPF Employee 12% Basic+DA (max ₹15,000) Employee's PF account
Employer EPF Employer 3.67% Basic+DA (max ₹15,000) Employee's PF account
Employer EPS Employer 8.33% Basic+DA (max ₹1,250/month) Pension fund
Employer EDLI Employer 0.50% Basic+DA (max ₹15,000) Insurance scheme
Admin Charges Employer 0.50% Basic+DA (min ₹500/month) EPFO administration

Quick PF Calculation Formula Reference

PF Base = MIN(Basic + DA, ₹15,000)

Employee PF Deduction = 12% × PF Base

Employer EPF = 3.67% × PF Base
Employer EPS = MIN(8.33% × PF Base, ₹1,250)
Employer EDLI = 0.50% × PF Base
Admin = MAX(0.50% × PF Base, ₹500 per establishment)

Total Employer PF Cost = EPF + EPS + EDLI + Admin

Step-by-Step ESI Calculation on Salary — Complete Formula

The Three Steps to Calculate ESI

Step 1 — Determine ESI Wages (Gross Salary for ESI)

Unlike PF, ESI is calculated on gross wages — a broader base that includes most regular salary components.

Included in ESI Wages: Basic Salary, DA, HRA, Conveyance Allowance, Special Allowance, Night Shift Allowance, Overtime Wages, Production Incentives, Attendance Bonus (paid regularly), City Compensatory Allowance, Any other regular allowance paid as condition of employment.

Excluded from ESI Wages: Annual bonus under Payment of Bonus Act, Washing allowance (up to ₹6.25/month), Gratuity, Leave encashment on separation, Retrenchment compensation.

ESI Wages = Sum of all included salary components for the month

Step 2 — Check ESI Applicability

If ESI Wages ≤ ₹21,000 → ESI applies — proceed to Step 3 If ESI Wages > ₹21,000 → ESI does NOT apply — no deduction

Step 3 — Calculate ESI Contributions

Employee ESI = 0.75% × ESI Wages Employer ESI = 3.25% × ESI Wages

ESI Rate Summary

Contribution Who Pays Rate Basis
Employee ESI Employee 0.75% Gross wages (if ≤ ₹21,000)
Employer ESI Employer 3.25% Gross wages (if ≤ ₹21,000)
Total   4.00%

ESI Rounding Rule

ESI contributions are rounded to the nearest rupee.
If calculated ESI = ₹152.63 → Round to ₹153
If calculated ESI = ₹78.24 → Round to ₹78

Quick ESI Calculation Formula Reference

ESI Wages = Total Gross Salary (all regular components)

IF ESI Wages ≤ ₹21,000:
Employee ESI = 0.75% × ESI Wages (rounded)
Employer ESI = 3.25% × ESI Wages (rounded)

IF ESI Wages > ₹21,000:
Employee ESI = ₹0 (not applicable)
Employer ESI = ₹0 (not applicable)

Salary Component Treatment for PF

Included in PF Wages (Basic + DA)

Basic Salary — Always included in PF wages. This is the foundational component for PF calculation. For PF calculation purposes, basic salary should be set at a meaningful level — not artificially suppressed to reduce PF liability, as this is scrutinised by EPFO.

Dearness Allowance (DA) — Included in PF wages. DA is specifically linked to inflation indexation — common in government/PSU employment and some private sector contracts.

Excluded from PF Wages

House Rent Allowance (HRA) — Excluded. HRA is considered a reimbursement for housing expenses and is not included in PF wages.

Conveyance Allowance — Excluded. Paid to cover transport costs — not part of basic wages for PF purposes.

Medical Allowance — Excluded up to ₹15,000 per year (or per applicable limit). Considered a health reimbursement.

Leave Travel Allowance (LTA) — Excluded. Travel reimbursement component.

Special Allowance — Technically complex. When paid uniformly to all employees, may be includable in PF wages per Supreme Court guidance. Specific legal advice recommended for your payroll structure.

Overtime Wages — Excluded from PF calculation. Overtime is not part of basic wages.

Performance Bonus (irregular) — Excluded. Irregular bonuses are not considered wages for PF purposes.

Example 4 — Employee Just Below ESI Ceiling With Overtime

Employee Details

Name: Priya Nair Basic Salary: ₹10,000 HRA: ₹4,000 Other Allowances: ₹5,500 Regular Gross: ₹19,500 Overtime in this month: ₹2,200

PF Calculation (Overtime Excluded)

PF Wages = Basic only (no DA) = ₹10,000 Employee PF = 12% × ₹10,000 = ₹1,200 Employer EPF = 3.67% × ₹10,000 = ₹367 Employer EPS = 8.33% × ₹10,000 = ₹833

ESI Calculation (Overtime Included)

ESI Wages = Regular Gross + Overtime = ₹19,500 + ₹2,200 = ₹21,700 ESI Ceiling Check: ₹21,700 > ₹21,000 → ESI NOT applicable this month

Important Note: When overtime pushes an otherwise ESI-eligible employee above ₹21,000 gross in a specific month — ESI treatment depends on the contribution period. If this happens consistently — the employee may become exempt from the next contribution period. If it is a one-off — ESI treatment continues based on the contribution period categorisation.

Example 5 — New Employee Who Joined Mid-Month

Employee Details

Name: Rajesh Patel Monthly Basic: ₹12,000 Monthly Gross: ₹20,000 Date of Joining: 16th of the month Working Days in Month: 26 total, employee worked 11 days

Pro-Rated Salary Calculation

Pro-rated Gross = (₹20,000 ÷ 26) × 11 = ₹8,461.54 ≈ ₹8,462 Pro-rated Basic = (₹12,000 ÷ 26) × 11 = ₹5,076.92 ≈ ₹5,077

PF on Pro-Rated Salary

PF Wages = Pro-rated Basic = ₹5,077 Employee PF = 12% × ₹5,077 = ₹609 Employer EPF = 3.67% × ₹5,077 = ₹186 Employer EPS = 8.33% × ₹5,077 = ₹423

ESI on Pro-Rated Salary

ESI Wages = Pro-rated Gross = ₹8,462 (below ₹21,000 — ESI applies) Employee ESI = 0.75% × ₹8,462 = ₹63.47 ≈ ₹63 Employer ESI = 3.25% × ₹8,462 = ₹275.02 ≈ ₹275

Employer vs Employee Contribution — Complete Breakdown

What the Employee Pays vs What the Employer Pays

From the Employee's Perspective

The employee's salary slip will show two statutory deductions:

  • PF Deduction: 12% of Basic + DA (up to ₹15,000)
  • ESI Deduction: 0.75% of Gross Wages (for employees at or below ₹21,000 gross)

These amounts are deducted from the employee's gross salary to arrive at net take-home pay.

From the Employer's Perspective

The employer pays their own contribution — in addition to remitting the employee's deducted amount:

  • Employer PF Cost: ~13% of PF wages (3.67% EPF + 8.33% EPS + 0.50% EDLI + 0.50% admin)
  • Employer ESI Cost: 3.25% of gross wages (for eligible employees)

This employer contribution is a business cost — not deducted from the employee's salary.

Total PF ESI Cost as Percentage of Salary

For an Employee Below Both Ceilings (Basic+DA ≤ ₹15,000 and Gross ≤ ₹21,000)

Party PF Cost ESI Cost Total Statutory Cost
Employee 12% of Basic+DA 0.75% of Gross ~12-13% of gross
Employer ~13% of Basic+DA 3.25% of Gross ~14-15% of gross
Combined 25% of Basic+DA 4% of Gross ~26-28% overhead

This total statutory cost illustration shows why understanding PF and ESI is important for budgeting — employer cost of an employee is significantly higher than the gross salary, particularly for lower salary ranges where both PF and ESI apply.

Net Salary Calculation After PF and ESI

The Complete Net Salary Formula

Net Take-Home Salary = Gross Salary
                      − Employee PF Deduction
                      − Employee ESI Deduction
− Income Tax (TDS) if applicable
                      − Professional Tax (state-specific)
                      − Any other authorised deductions

Gross Cost to Employer Formula

Total Employer Cost = Gross Salary
+ Employer EPF (3.67% of PF base)
+ Employer EPS (8.33% of PF base, max ₹1,250)
+ Employer EDLI (0.50% of PF base)
+ Employer Admin Charges (0.50% of PF base, min ₹500 per establishment)
+ Employer ESI (3.25% of gross if applicable)
                    + Employer Professional Tax (state-specific)
+ Gratuity Provision (4.81% of basic for accrual basis)

Practical Example of Cost-to-Company vs Take-Home

For an employee with:

  • Gross Salary: ₹18,000
  • Basic: ₹9,000, HRA: ₹3,600, Conv: ₹1,800, Spec Allow: ₹3,600
  Amount
Gross CTC Component ₹18,000
Employee PF (12% × ₹9,000) ₹1,080
Employee ESI (0.75% × ₹18,000) ₹135
Estimated Take-Home ₹16,785
Employer EPF (3.67% × ₹9,000) ₹330
Employer EPS (8.33% × ₹9,000) ₹750
Employer EDLI (0.50% × ₹9,000) ₹45
Employer ESI (3.25% × ₹18,000) ₹585
Total Employer Cost ₹19,710

Edge Cases in PF ESI Calculation

Edge Case 1 — Employee Salary Increase Crossing ESI Ceiling

The Scenario

An employee was earning ₹18,000 gross and was covered under ESI. The employee receives a salary increase to ₹23,000 gross effective from the 1st of a month.

Correct Treatment

ESI does not stop immediately when the salary crosses ₹21,000. The employee continues to be covered under ESI for the remainder of the current ESI contribution period (April to September or October to March — whichever is current). From the start of the following contribution period, the employee is exempt from ESI.

Continue ESI contributions at ₹23,000 gross until the end of the current contribution period. Update to exempt status from the new contribution period start.

Edge Case 2 — Employee's Salary Temporarily Falls Below ESI Ceiling

The Scenario

An employee earns ₹22,000 gross normally (above ESI ceiling — exempt). In a particular month, the employee is on leave without pay — actual salary received is ₹18,000.

Correct Treatment

If the employee was classified as exempt (above ₹21,000) at the start of the contribution period — they remain exempt for the entire contribution period regardless of month-to-month salary variations. ESI does not apply even in months where actual salary falls below ₹21,000.

Edge Case 3 — Employee With Both Overtime and Regular Salary Near ESI Ceiling

The Scenario

Employee gross regular salary: ₹20,500. Additional overtime in the month: ₹1,800. Total wages this month: ₹22,300.

Correct Treatment

ESI applicability for the contribution period is based on the wages at the start of the period — not on month-to-month fluctuations due to overtime. If the employee was ESI eligible (regular wages ≤ ₹21,000) at the start of the contribution period — ESI applies even in months when overtime pushes wages above ₹21,000.

If overtime consistently results in wages above ₹21,000 — at the start of the next contribution period, classify the employee as exempt if their expected regular wages are above ₹21,000.

Edge Case 4 — Proportional PF and ESI for Part-Time Employees

The Scenario

A part-time employee works 4 hours daily instead of 8 hours. Monthly salary: ₹9,000 (half of ₹18,000 full-time equivalent).

Correct Treatment

PF and ESI apply to part-time employees who are employees under the law (not independent contractors). Contributions are calculated on the actual salary paid — ₹9,000 — using the same formulas as full-time employees.

Part-time employment status does not create any special exemption from PF or ESI — if the establishment qualifies and the employee is below the ESI wage ceiling, both schemes apply.

How to Automate PF and ESI Calculation With ERP Group

Why Manual Calculation Creates Problems at Scale

For a business with 8 employees, manual PF and ESI calculation is tedious but manageable. For a business with 25 employees — particularly with different salary structures, different join dates, some employees near the ceilings, some on revised salaries — manual calculation creates significant error risk and consumes hours of payroll processing time every month.

Manual calculation errors in PF and ESI have real consequences — EPFO and ESIC notices for incorrect contributions, employee trust issues from incorrect salary slips, and the compliance risk of systematic under or over-deduction across the entire workforce.

How ERP Group Calculates PF and ESI Automatically

Salary Structure Configuration

In ERP Group's HR & Payroll software, you configure your salary structure once — specifying each component (Basic, HRA, Conv, etc.) and flagging which components are PF-applicable (Basic + DA) and which are ESI-applicable (all regular components). This configuration drives all calculations automatically.

Employee Profile Setup

For each employee, you enter their salary structure and join date. ERP Group automatically determines:

  • PF applicability based on employment category
  • PF wage ceiling application based on basic salary level
  • ESI applicability based on gross salary level
  • Contribution period tracking for ESI

Monthly Payroll Run

When you run monthly payroll in ERP Group:

  • PF is calculated automatically on Basic + DA with ceiling application
  • ESI is calculated automatically on gross wages with ceiling check
  • Employee deductions are computed and reflected in salary slips
  • Employer contributions are computed and reflected in payroll cost
  • Salary slips show itemised deductions for PF and ESI

Compliance Output Generation

ERP Group generates:

  • ECR (Electronic Challan cum Return) file for EPFO portal upload
  • ESI contribution challan data for ESIC portal
  • Month-wise PF contribution register
  • ESI contribution register
  • Payroll journal entries for accounting integration

Integration With Accounting for Complete Compliance

ERP Group's payroll module integrates natively with the accounting software — posting salary expenses and PF/ESI liability journal entries automatically when payroll is processed. Your accounting ledger reflects the correct salary cost, PF liability, and ESI liability without manual journal entries.

This integration means your books of accounts, payroll records, and statutory compliance filings are all consistent — simplifying audits, reducing reconciliation effort, and ensuring your financial statements correctly reflect all statutory labour costs.

ERP Group's complete business platform connects payroll with warehouse management for businesses with warehouse staff, POS software for retail businesses with counter staff, and CRM software for businesses with sales teams — ensuring payroll compliance covers your entire workforce across all business functions.

Conclusion — Accurate PF ESI Calculation Protects Your Business and Your Employees

PF and ESI calculation is not optional, not approximate, and not something that can be periodically corrected — it is a monthly compliance obligation with specific formulas, specific bases, specific ceilings, and specific deadlines that must be met consistently for every employee every month.

Understanding the calculation correctly — PF on Basic + DA up to ₹15,000, ESI on gross wages up to ₹21,000, with different rates and different remittance schedules — is the foundation of payroll compliance for any Indian employer. And automating that calculation through integrated payroll software is the most reliable way to ensure accuracy at every payroll cycle.

ERP Group's HR & Payroll software calculates PF and ESI automatically for every employee every month — applying the correct bases, the correct ceilings, the correct rates, and generating compliant ECR and ESI output files — all integrated with ERP Group's accounting software for automatic payroll journal entries, warehouse management, POS software, and CRM software for complete business management.

Got Questions?

Frequently Asked Questions

PF is calculated on basic salary plus dearness allowance (DA) — not on gross salary. This is one of the most important rules to understand correctly. Applying PF to gross salary results in overcalculation. The PF calculation base is capped at ₹15,000 per month — so for employees with basic salary above ₹15,000, PF contributions are calculated on ₹15,000 regardless of the actual higher basic salary. ESI, by contrast, is calculated on gross wages — a broader base that includes most regularly paid salary components.

If an employee's basic salary is ₹20,000 (with no DA), the PF wage ceiling of ₹15,000 applies. Employee PF = 12% × ₹15,000 = ₹1,800. Employer EPF = 3.67% × ₹15,000 = ₹550.50 ≈ ₹551. Employer EPS = 8.33% × ₹15,000 = ₹1,249.50 = ₹1,250 (at ceiling). Employer EDLI = 0.50% × ₹15,000 = ₹75. The employee's PF is always ₹1,800 for any basic salary above ₹15,000 under the mandatory contribution framework (voluntary contributions on the actual higher salary are optional).

No — ESI applies only to employees with gross wages of ₹21,000 per month or below. An employee earning ₹22,000 gross is above the ESI wage ceiling and is not covered under the ESI scheme. No ESI deduction from their salary, and no employer ESI contribution for this employee. Note that the ₹21,000 ceiling is for gross wages — including basic salary plus all regular allowances and components.

Total gross = ₹20,000 (₹12,000 basic + ₹8,000 allowances). But PF is calculated only on basic salary — ₹12,000 (assuming no DA). Since ₹12,000 is below the ₹15,000 ceiling, the full ₹12,000 is the PF base. Employee PF = 12% × ₹12,000 = ₹1,440. The ₹8,000 in allowances (HRA, conveyance, special allowance) does not attract PF. ESI is calculated on total gross — ₹20,000 — which is below the ₹21,000 ESI ceiling, so ESI applies: Employee ESI = 0.75% × ₹20,000 = ₹150.

PF applies to employees on the basis of the employment relationship — not the employment contract label. Employees on probation are still employees and must be enrolled in PF from day one if the establishment meets the 20-employee threshold. Contract workers who are genuinely employees (controlled by the employer in terms of how and when they work, working exclusively for one employer, economically dependent) are also covered. Independent contractors who work for multiple clients under their own professional judgment are generally not covered. The nature of the work arrangement — not the contract label — determines coverage.

For an employee with basic salary below ₹15,000 and gross below ₹21,000, the employer's total statutory labour cost additions are approximately: PF contribution (3.67% EPF + 8.33% EPS + 0.50% EDLI = 12.50% of PF wages) + ESI (3.25% of gross wages) + Admin charges (0.50% of PF wages). For an employee earning ₹10,000 basic and ₹18,000 gross, employer additions are approximately ₹1,250 PF + ₹585 ESI = ₹1,835 per month — approximately 10.2% of gross salary — making the total employer cost approximately ₹19,835 for an ₹18,000 gross salary employee.

Yes — ERP Group's HR & Payroll software is designed for Indian businesses of all sizes, including those with just 10-15 employees. When you cross 20 employees and PF registration becomes mandatory, ERP Group handles the expanded compliance without any system changes required.
